I've heard that adding a dedicated GPU to the AMD Ryzen 8500G could actually worsen the performance. Is this true? Shouldn't a dedicated GPU improve things instead?

Generally, adding a dedicated GPU won't hurt your performance—unless you pair it with a really slow one. However, the Ryzen 8500G isn't the best choice to use alongside a dedicated GPU. You might not get the best results compared to using a higher-tier CPU.
What about using a Radeon RX 600 XT? I'm not really a heavy gamer and I'm on a budget.
