I bought a rechargeable kit with four batteries about a year ago. Everything has been working well until today when I noticed that one of the batteries has some peeling. The charging port still recognizes it, but I'm concerned. Is it still safe to keep using this battery? I've posted pictures in the comments for reference.

That appears to be a rechargeable NiMH battery. Compared to lithium-ion batteries, NiMH ones are generally safer and pose less fire risk. However, if the seal is breached, there might be a risk of leakage, which can be mildly toxic or corrosive. In your case, since it's just the outer plastic layer that's peeling, it’s not a major concern and shouldn’t affect the battery's integrity.
